Lowe’s Sales Rose 8.3%. Margins Gave Back 80 Basis Points.
Lowe’s returned to meaningful sales growth, but EPS stayed flat as margins and free cash flow declined. The mixed quarter leaves our $195 fair value unchanged.

Why is this mispriced?
- 01
1. Revenue growth has returned, but the market is not materially mispricing it: the shares trade almost exactly at our $195 base-case value.
- 02
2. The quarter’s 8.3% sales increase is encouraging, yet flat EPS shows that incremental revenue is currently arriving with weaker profitability.
- 03
3. A 6.4% trailing free-cash-flow yield provides valuation support, but $38.8 billion of net debt and negative book equity limit the case for a premium multiple.
- 04
4. Upside depends on revenue growth eventually converting into stable or improving margins; another period of margin compression would weaken that argument.
Business
Overview
Lowe’s Companies (LOW) is classified as a retailer of lumber and other building materials. It generates revenue through its retail operations, although detailed segment, geographic and customer concentration information was not included in the supplied financial tables. The latest quarter shows a business returning to top-line growth while absorbing lower gross and operating profitability, according to the Lowe’s Q2 FY2027 Form 10-Q. That tension defines the update. Quarterly revenue reached $25.96 billion, up 8.3% from $23.96 billion a year earlier, but EPS was unchanged at $4.27. Gross margin fell from 33.8% to 33.0%, operating margin declined from 14.5% to 13.7%, and free cash flow decreased from $3.74 billion to $3.12 billion. Growth improved, but the quality of that growth did not.

What changed this quarter
The headline change was the acceleration in revenue. Lowe’s reported Q2 FY2027 revenue of $25.96 billion, an increase of $2.00 billion, or 8.3%, from Q2 FY2026. This was also a step up from the $23.08 billion recorded in Q1 FY2027. Because no company guidance was supplied with the filing materials, the appropriate report-card comparison is the same quarter one year earlier rather than consensus estimates.
The earnings response was considerably less impressive. Diluted EPS was $4.27, exactly matching the prior-year quarter despite the higher revenue base. Gross margin contracted by 80 basis points to 33.0%, and operating margin also declined by 80 basis points to 13.7%, according to the Lowe’s Q2 FY2027 Form 10-Q. The quarter therefore produced more sales without an accompanying increase in per-share earnings.
Cash conversion weakened as well. Free cash flow was $3.12 billion, down $0.62 billion, or 16.6%, from $3.74 billion in Q2 FY2026. It remained substantial in absolute terms and followed $2.83 billion in Q1, but the year-over-year decline matters because it moved in the opposite direction from revenue. On a trailing basis, the supplied figures show $7.0 billion of free cash flow and a 6.4% free-cash-flow yield at the current share price.
The overall result is neutral rather than clearly positive or negative. Lowe’s demonstrated stronger demand in reported revenue, but the accompanying margin and cash-flow declines prevented that growth from improving the earnings profile. The quarter changes the composition of the result—more revenue, less profitability per dollar of sales—without materially changing the company’s near-term earning power.
Why it matters for the thesis
The prior thesis required Lowe’s to stabilize after a multi-year revenue decline. Annual revenue fell from $97.06 billion in FY2023 to $86.38 billion in FY2024 and $83.67 billion in FY2025 before recovering 3.1% to $86.29 billion in FY2026. Q2 FY2027’s 8.3% increase is therefore evidence that the top-line contraction is no longer the only relevant trend. That is the strongest element of the quarter.
The problem is that revenue growth has not yet translated into operating leverage. Q2 operating margin of 13.7% remained healthy in isolation, but it was below 14.5% a year earlier. Gross margin followed the same pattern. With EPS flat at $4.27, shareholders received no year-over-year per-share earnings benefit from the additional $2.00 billion of quarterly revenue.
This result keeps the normalization thesis intact but incomplete. The bullish version of that thesis is not merely that sales recover; it is that recovered sales flow through a largely fixed operating structure and support higher earnings and cash generation. This quarter delivered the first condition but not the second. Until margins stabilize, it is too early to capitalize the improved sales trajectory at a materially higher valuation multiple.
Balance-sheet risk also remains relevant. The supplied FY2026 figures show $38.8 billion of net debt and negative equity of $7.44 billion. Lowe’s still produced meaningful free cash flow, and supplied FY2026 ROIC was 26.8%, but leverage and cyclicality reduce the margin for error if weaker profitability persists. The quarter neither resolves nor materially worsens that issue.
What LOWES COMPANIES INC is worth after the print
We retain fair value at $195 per share, approximately equal to the current price of $196.59. The stock trades at 16.6 times supplied trailing EPS of $11.83 and offers a 6.4% trailing free-cash-flow yield. Enterprise value to EBITDA was not disclosed in the supplied materials, so it is not used in the valuation.
Our scenario framework applies explicit earnings multiples to trailing EPS. The bear case uses 12.7 times $11.83 of EPS for a $150 value, reflecting persistent margin pressure and a cyclical slowdown. The base case uses 16.5 times trailing EPS for a rounded value of $195, assuming sales stabilize but margin recovery remains gradual. The bull case uses 20.3 times trailing EPS for $240, requiring durable growth and renewed operating leverage. With probabilities of 25%, 50% and 25%, respectively, the probability-weighted value is also $195.
The quarter does not justify changing those assumptions. Revenue was better, but EPS and free cash flow did not confirm a higher sustainable earnings base. Raising fair value solely because sales increased would ignore the simultaneous 80-basis-point declines in gross and operating margin. Conversely, cutting fair value would understate the significance of the revenue recovery and the continued generation of more than $3 billion of quarterly free cash flow.
At $196.59, fair value represents less than 1% downside. Under the stated verdict rule, the shares are Fairly Valued because the fair-value-to-price ratio is between 0.85 and 1.15. The market price already discounts a reasonable recovery without requiring the stronger assumptions embedded in the bull case.
What could prove this wrong
The principal downside risk is that Q2’s revenue growth proves costly or temporary. If gross margin remains below the prior-year level and operating margin continues to contract, higher sales may not produce higher EPS. Another quarter combining strong revenue growth with flat or declining earnings would challenge the assumption that operating leverage eventually returns.
Free cash flow is the second test. Quarterly free cash flow fell 16.6% despite the revenue increase. One quarter is not enough to establish a structural deterioration, but continued divergence between sales and cash generation would weaken the 6.4% trailing free-cash-flow yield that supports the valuation. It would also make Lowe’s $38.8 billion of net debt more consequential.
The thesis could also prove too conservative. If revenue growth persists while gross and operating margins recover toward prior-year levels, EPS could move above the current trailing base and warrant a multiple closer to the bull case. That outcome requires evidence in reported profitability, not simply another quarter of higher sales.
The next quarterly filing should therefore be judged on three linked questions: whether revenue growth persists, whether gross and operating margins stabilize, and whether free cash flow resumes year-over-year growth. Q2 answered the first positively but left the other two unresolved. Until the financial statements show all three moving together, $195 remains the appropriate fair value.

Both sides
Bull vs bear
Bull case
- Quarterly revenue increased 8.3%, improving on the modest 3.1% annual growth recorded in FY2026.
- Lowe’s generated $3.12 billion of quarterly free cash flow despite the year-over-year decline.
- The supplied trailing free-cash-flow yield of 6.4% provides valuation support.
- Operating margin remained 13.7% even after an 80-basis-point contraction.
Bear case
- EPS was unchanged despite an additional $2.00 billion of quarterly revenue.
- Gross and operating margins each declined by 80 basis points year over year.
- Quarterly free cash flow fell 16.6% to $3.12 billion.
- FY2026 net debt of $38.8 billion and negative equity increase sensitivity to weaker cash generation.
What could break
Risk matrix
| Risk | Severity | Probability | Rationale |
|---|---|---|---|
| Persistent margin compression | High | Medium | Both gross and operating margins declined by 80 basis points even as revenue increased 8.3%. |
| Weak cash conversion | Medium | Medium | Quarterly free cash flow declined 16.6% year over year while revenue grew. |
| Leverage | High | Medium | Supplied FY2026 figures show $38.8 billion of net debt and negative shareholders’ equity. |
| Cyclical revenue reversal | High | Medium | The historical financials show substantial revenue variability, and one strong quarter does not establish a durable recovery. |

Catalysts
- Q3 FY2027 reportingBullish
Evidence of margin stabilization
A quarter combining continued revenue growth with stable or improving gross and operating margins would strengthen the operating-leverage thesis.
- Q3 FY2027 reportingNeutral
Free-cash-flow conversion update
A return to year-over-year free-cash-flow growth would support the current valuation; another decline would weaken it.
- FY2027 year-endNeutral
Full-year revenue and profitability trend
The fiscal-year results should indicate whether Q2’s sales growth was durable and whether it translated into higher annual earnings.
