Emerson Electric’s Cash Flow Jumped 36%. Valuation Didn’t
Emerson’s sales, margins and cash flow accelerated, prompting higher FY2026 guidance. The quarter strengthens the business case, but at $148.37 the improved outlook appears fully valued.

Why is this mispriced?
- 01
1. The market may underappreciate the breadth of the demand improvement: underlying orders rose 7.0%, with growth led by Software Systems and broad gains in North America and Asia.
- 02
2. Earnings quality improved because growth was accompanied by higher margins and cash conversion. Free cash flow rose 36.4% to $1.323B, substantially faster than the 7.0% increase in revenue.
- 03
3. The portfolio’s faster-growing assets are contributing: Test & Measurement sales increased 23.0%, helping Software Systems grow 11.0%, while Intelligent Devices advanced 6.0%.
- 04
4. The mispricing is now limited. At $148.37, Emerson trades near our $148 base value and at 42.8 times trailing GAAP EPS, leaving little allowance for demand, integration or margin setbacks.

What changed this quarter
Emerson’s Q3 FY2026 result was stronger across each of the five scorecard measures. Revenue reached $4.873B, up 7.0% from $4.553B a year earlier, while underlying sales increased 6.0%. Underlying orders rose 7.0%, a useful forward indicator because it suggests the quarter was not merely a matter of converting an aging backlog. Management described demand as robust, led by Software Systems and broad-based growth in North America and Asia, in the Emerson Q3 FY2026 earnings release.
The growth mix improved. Software Systems revenue increased 11.0% to $1.644B, driven by a 23.0% increase in Test & Measurement and 7.0% growth in Control Systems & Software. Intelligent Devices revenue advanced 6.0% to $2.677B, with Sensors up 8.0% and Final Control up 4.0%. Safety & Productivity grew 3.0% to $552M. Geographically, sales rose 8.0% in the Americas and 8.0% in Asia, the Middle East and Africa, while Europe declined 1.0%.
Profit growth materially exceeded sales growth. GAAP EPS from continuing operations was $1.28, up 24.3% from $1.03. Adjusted EPS increased 12.5% to $1.71. The quarterly table reports an 18.8% operating margin, 270 basis points above the comparable 16.1%, while adjusted segment EBITA margin expanded 140 basis points to 28.5%. Gross margin, calculated from reported net sales and cost of sales, was 54.5%, compared with 52.6% a year earlier.
Cash flow was the clearest positive change. Operating cash flow rose 34.2% to $1.425B, and free cash flow increased 36.4% to $1.323B after $102M of capital spending. Through the first nine months, continuing-operations cash flow totaled $2.902B, compared with $2.664B a year ago. Working capital absorbed $320M during the nine-month period, however, versus an $80M use in the prior year, according to the Emerson Q3 FY2026 Form 10-Q.
Management raised the full-year outlook following the quarter. FY2026 guidance now calls for 5.0% reported sales growth, 3.5% underlying sales growth, GAAP EPS of $4.89, adjusted EPS of $6.55, operating cash flow of $4.1B and free cash flow of $3.6B. The Q4 framework calls for 5.0% reported and underlying sales growth, GAAP EPS of $1.45 and adjusted EPS of $1.85.
Why it matters for the thesis
The quarter strengthens the operating thesis in three ways. First, demand accelerated broadly enough to reduce reliance on a single product line or region. Software Systems was the principal growth engine, but Intelligent Devices also advanced, and only Europe contracted. Underlying orders growing faster than the full-year underlying sales outlook provides some support for continued expansion into FY2027, although the release did not quantify backlog or give formal FY2027 guidance.
Second, incremental profitability improved. A 7.0% revenue increase produced a 24.3% rise in GAAP EPS and a 36.4% increase in free cash flow. Test & Measurement was particularly important: its reported EBIT moved from a $26M loss to an $11M profit, while adjusted EBITA increased from $81M to $132M. Intelligent Devices’ adjusted EBITA margin rose from 25.5% to 27.9%. These gains outweighed weaker adjusted margins in Control Systems & Software and lower reported margins in Safety & Productivity.
Third, the cash result makes the raised outlook more credible. Emerson generated $1.323B of free cash flow in the quarter and now expects $3.6B for FY2026. Management also expects to return $2.2B through $1.0B of repurchases and $1.2B of dividends. That allocation is supported by stronger cash generation, but it does not eliminate balance-sheet risk: the supplied quarterly series shows $5.35B of net debt at June 2026, and the balance sheet includes substantial goodwill and intangible assets.
The valuation tension is that the market already recognizes much of this improvement. The supplied price implies a 42.8-times multiple of trailing GAAP EPS and a 4.1% trailing free-cash-flow yield. Those measures are affected by Emerson’s acquisition-related amortization and restructuring charges, but they still indicate that continued growth and margin execution are embedded in the price. The quarter reduces fundamental uncertainty without creating a large valuation discount.
What EMERSON ELECTRIC CO is worth after the print
There is no previous SageNoodle fair value to carry forward, so this update establishes a $148 base value rather than revising an earlier estimate. We use the company’s $3.6B FY2026 free-cash-flow guidance and the supplied 561.1M diluted share count, equivalent to approximately $6.42 of guided free cash flow per share. This is an assumption-based valuation: the release does not provide consensus forecasts, a long-term growth target or an appropriate valuation multiple.
Our base case applies a 23.0-times free-cash-flow multiple to approximately $6.42 per share, producing about $148 per share. The multiple recognizes Emerson’s automation exposure, improving margins and stronger order growth, while also accounting for cyclicality, integration demands, leverage and a FY2025 ROIC of 7.9%. At the current $148.37 price, the shares are fairly valued under the required 15% valuation-band rule.
The bear case is $116, based on an 18.0-times multiple of the same $6.42 per-share cash-flow starting point. That outcome would be consistent with slower industrial demand, weaker order conversion or a reversal in recent margin gains. The bull case is $173, based on a 27.0-times multiple, requiring sustained mid-single-digit organic growth, durable margin expansion and free cash flow at or above guidance. With probabilities of 25% bear, 50% base and 25% bull, the probability-weighted value is approximately $147, reinforcing the $148 base estimate.
The Q3 print justifies confidence in the $3.6B cash-flow starting point, but not a more aggressive multiple. Emerson must still deliver the guided Q4 result, and the current valuation offers little protection if the business merely meets rather than exceeds its targets. An EV/EBITDA figure is not disclosed in the supplied data and therefore is not used in this valuation.
What could prove this wrong
The clearest downside risk is that the order improvement proves temporary. Management highlighted healthy demand and secular investment tailwinds, but also described the Middle East conflict as fluid. The release lists global conflicts, economic and currency conditions, tariffs, inflation, market demand, competition and technological change among the relevant uncertainties. A fall in orders would challenge both the FY2027 growth setup and the premium cash-flow multiple.
Margins could also reverse. Q3 benefited from stronger volume and business mix, but performance was not uniformly better. Control Systems & Software adjusted EBITA margin declined from 35.2% to 32.6%, and Safety & Productivity’s reported margin fell from 19.2% to 16.9%. Restructuring and related costs increased to $99M from $41M. If these pressures spread, consolidated margin expansion could stall even while sales continue growing.
Cash conversion remains another test. The quarter itself was strong, but working capital consumed $320M through nine months, four times the prior-year use. FY2026 free-cash-flow guidance requires another approximately $1.0B in Q4 after $2.618B was generated through nine months. That is achievable relative to the latest quarter, but it leaves execution risk around collections, inventories and the timing of customer payments.
Finally, capital allocation could weaken the thesis if repurchases occur at a price above intrinsic value or if debt remains elevated. The planned $2.2B of shareholder returns is meaningful, but buying shares near our $148 estimate creates little value by itself. The thesis would need to be reconsidered if underlying order growth drops below sales growth, FY2026 free cash flow misses $3.6B, or the recent margin improvement reverses without a corresponding valuation reset.

Both sides
Bull vs bear
Bull case
- Underlying orders increased 7.0%, supporting demand beyond the quarter’s recognized revenue.
- Free cash flow rose 36.4% to $1.323B, substantially faster than sales.
- The quarterly operating margin expanded 270 basis points to 18.8%.
- Software Systems revenue grew 11.0%, led by 23.0% growth in Test & Measurement.
- Management raised FY2026 guidance to $3.6B of free cash flow and $6.55 of adjusted EPS.
Bear case
- The $148.37 price is effectively equal to the $148 base fair value and leaves little margin of safety.
- The supplied trailing P/E is 42.8 times, while the trailing free-cash-flow yield is 4.1%.
- Working capital consumed $320M through the first nine months, versus $80M a year earlier.
- Margin improvement was uneven, with declines in Control Systems & Software adjusted margin and Safety & Productivity reported margin.
- Cyclical demand, geopolitical conflict, tariffs and currency movements could interrupt order growth.
What could break
Risk matrix
| Risk | Severity | Probability | Rationale |
|---|---|---|---|
| Industrial demand and order slowdown | High | Medium | The valuation assumes continued mid-single-digit growth. A reversal in the 7.0% underlying order increase would weaken the FY2027 setup. |
| Margin normalization | High | Medium | Consolidated profitability improved, but some segment margins declined and restructuring costs more than doubled year over year. |
| Cash-conversion execution | Medium | Medium | Working capital used $320M through nine months, and the company still needs approximately $1.0B of Q4 free cash flow to reach guidance. |
| Balance-sheet and capital-allocation risk | Medium | Medium | Net debt remains material, while planned repurchases near estimated fair value would add limited intrinsic value. |
| Geopolitical, tariff and currency exposure | High | Medium | Management described the Middle East conflict as fluid, and Europe sales declined 1.0% during the quarter. |

Catalysts
- Q4 FY2026, quarter ending September 30, 2026Bullish
Delivery against the raised full-year outlook
The key tests are approximately $1.0B of additional free cash flow, 5.0% Q4 sales growth and $1.45 of GAAP EPS.
- FY2027 outlook, date not disclosedNeutral
Evidence that stronger orders persist into FY2027
A continuation of underlying order growth and segment margin gains would support the premium base-case multiple.
