Merck & Co., Inc. (MRK) is a global research-based pharmaceutical company operating as MSD outside the United States and Canada. It earns most of its revenue from prescription medicines and vaccines, with Animal Health providing a smaller, more diversified business. Pharmaceutical sales reached $14.76 billion in Q2 FY2026, led by oncology, while Animal Health contributed $1.78 billion, according to the Merck Q2 FY2026 earnings release. KEYTRUDA and its subcutaneous formulation, KEYTRUDA QLEX, generated $8.37 billion—just over half of consolidated quarterly sales—making oncology execution and the durability of that franchise central to valuation. Because the supplied financial framework classifies free cash flow, gross-margin history and ROIC as unsuitable for comparative valuation, we emphasize revenue, pretax income, EPS, book capital and debt. What changed this quarter
Merck’s underlying sales performance improved while reported profitability deteriorated sharply. Q2 FY2026 sales were $16.61 billion, up 5.1% from $15.81 billion a year earlier and up from $16.29 billion in Q1. Growth was 4% excluding currency. Pharmaceutical revenue increased 5% to $14.76 billion, and Animal Health sales increased 8% to $1.78 billion. This was a broad enough top-line improvement to support a higher full-year sales range, but the composition still depended heavily on oncology.
KEYTRUDA and KEYTRUDA QLEX sales rose 5% to $8.37 billion. The newer QLEX formulation contributed $463 million, compared with $128 million in Q1 FY2026. WINREVAIR increased 75% to $588 million, WELIREG rose 67% to $271 million, PREVYMIS advanced 29% to $295 million and CAPVAXIVE grew 42% to $184 million. OHTUVAYRE, obtained with Verona Pharma in October 2025, added $204 million. These gains outweighed pressure from JANUVIA/JANUMET, where combined sales declined 31%, and VAXNEUVANCE, which fell 35%, as detailed in the Merck Q2 FY2026 earnings release.
The income statement changed much more dramatically than revenue. Merck recorded a $5.7 billion R&D charge for its $6.8 billion acquisition of Terns. R&D expense consequently increased to $9.74 billion from $4.05 billion a year earlier. Pretax income swung from $5.00 billion to a $683 million loss, equivalent to a -4.1% pretax margin versus 31.6% in Q2 FY2025. GAAP EPS moved from $1.76 to a loss of $0.54. The company said the Terns charge reduced both GAAP and non-GAAP EPS by $2.31 per share.
Gross margin also weakened independently of the R&D charge. GAAP gross margin declined to 73.5% from 77.5%, primarily because of higher intangible-asset amortization and inventory write-downs. Non-GAAP gross margin fell to 81.1% from 82.2%. SG&A increased 10% to $2.90 billion because of higher administrative costs, including IT investment, and promotional spending behind launches. Quarterly free cash flow, mechanically calculated as cash from operations less capital expenditure in the supplied table, increased to $4.48 billion from $2.53 billion, though we do not use that measure as the primary valuation anchor under the supplied financial-company framework.
Management raised and narrowed its 2026 sales guidance from $65.8-$67.0 billion to $66.3-$67.3 billion. The midpoint increased by $0.4 billion to $66.8 billion. Non-GAAP EPS guidance fell from $5.04-$5.16 to $2.66-$2.76, but that revision largely reflects the newly included $2.31-per-share Terns charge and approximately $0.12 per share of financing and development costs. Guidance also retains the previously included $3.62-per-share Cidara charge. The lower EPS range therefore says more about the accounting and capital cost of business development than about a collapse in product demand.
Why it matters for the thesis
The constructive change is that Merck’s commercial portfolio is beginning to broaden at the margin. KEYTRUDA remains dominant, but WINREVAIR, WELIREG, OHTUVAYRE and Animal Health together supplied visible growth. The initial $463 million contribution from KEYTRUDA QLEX also suggests that Merck is executing the transition to a new formulation. The raised sales outlook reinforces that conclusion: management now expects 2026 revenue growth of roughly 2.0%-3.5% from FY2025 sales of $65.01 billion.
The less constructive change is that diversification is being purchased with substantial capital. Net debt in the supplied quarterly series increased from $32.19 billion at FY2025 to $41.35 billion in Q1 FY2026 and $44.23 billion in Q2. Merck ended the quarter with $51.08 billion of debt, $6.85 billion of cash and $41.93 billion of equity, according to the Merck Q2 FY2026 Form 10-Q. The Terns acquisition may add a valuable oncology asset, but the charge and associated financing are not costless merely because management excludes them from selected performance measures.
Pipeline developments were net positive but mixed. LIPFENDRA received FDA approval after the quarter, the TroFuse-005 study met its overall-survival and progression-free-survival endpoints, and once-weekly islatravir/lenacapavir maintained virological suppression in a Phase 3 study. Tulisokibart met endpoints in ulcerative colitis and hidradenitis suppurativa, but its systemic-sclerosis-associated interstitial-lung-disease study missed its primary endpoint and will be discontinued. These events improve the breadth of potential future revenue, but the release does not provide enough commercial detail to capitalize them separately in fair value.
The quarter therefore strengthens the revenue side of the thesis without resolving the capital-allocation question. The reported loss is not a clean measure of recurring economics, yet acquisitions and licensing transactions have repeatedly affected Merck’s earnings. Our valuation normalizes earnings while applying only a moderate multiple, rather than treating every acquisition charge as either fully recurring or entirely irrelevant.
What Merck & Co., Inc. is worth after the print
We establish a base-case fair value of $145 per share. There is no prior SageNoodle fair value to update. The valuation uses normalized EPS because Q2 and full-year 2026 earnings are distorted by the Cidara and Terns charges. Each scenario explicitly assumes a normalized earnings level and valuation multiple; these are valuation assumptions rather than company guidance.
The bear case assumes normalized EPS of $7.00 and a 15.0 times multiple, producing $105 per share. This outcome reflects weak conversion of pipeline spending into durable revenue, persistent gross-margin pressure and a discount for higher leverage. The base case assumes normalized EPS of $8.50 and a 17.1 times multiple, rounded to $145 per share. That sits between FY2025 GAAP EPS of $7.28 and the $8.98 non-GAAP EPS disclosed for 2025, while recognizing both portfolio progress and the economic cost of acquisitions. The bull case assumes normalized EPS of $10.00 and a 19.0 times multiple, producing $190 per share, supported by successful launches and broader pipeline conversion.
Using probabilities of 25% for the bear case, 50% for the base case and 25% for the bull case gives a probability-weighted value of $146.25. We retain $145 as the published fair value because it is the explicit base-case outcome rather than a false-precision weighted target. Against the current price of $144.71, upside is approximately 0.2%, meeting the rule for a Fairly Valued verdict. The supplied 114.8 times trailing P/E is distorted by trailing EPS of only $1.26 and is not a useful stand-alone measure of normalized value.
What could prove this wrong
The first risk is that the newer portfolio does not offset erosion elsewhere. KEYTRUDA and KEYTRUDA QLEX still represented approximately 50.4% of quarterly sales. If uptake of WINREVAIR, WELIREG, OHTUVAYRE, LIPFENDRA and other launches disappoints, the assumed $8.50 of normalized EPS could prove too high. Continued declines in diabetes and competitive pressure in vaccines would increase that burden.
The second risk is capital allocation. Merck completed Terns for $6.8 billion after already incorporating a $9.0 billion Cidara charge into 2026 guidance. Higher net interest expense affected Q2, and net debt rose materially over the past two quarters. Further large transactions, development setbacks or impairments could justify a lower earnings multiple even if management labels the related charges non-GAAP.
The third risk is margin recovery. GAAP gross margin fell 4.0 percentage points, non-GAAP gross margin declined 1.1 points, SG&A rose 10%, and clinical-development spending increased apart from the acquisition charge. If these pressures persist after one-time items roll off, the normalized earnings rebound embedded in all three scenarios would be delayed.
The counter-risk is that our valuation is too conservative. The raised sales range, rapid WINREVAIR growth, QLEX uptake and positive regulatory and clinical milestones could lift normalized EPS above $10.00. Evidence for that outcome would include continued double-digit growth from newer products, stabilization in gross margin and a decline in net debt without sacrificing pipeline investment. Until those conditions appear in reported results, the quarter supports the commercial thesis but not a fair value materially above the current price.
