Broadcom's AI Revenue Rose 221%. The Valuation Knows

AI semiconductors drove a sharp acceleration in revenue, margins and cash flow. Broadcom’s execution improved, but a 46.0x P/E leaves little room for the AI ramp to slow.

Why is this mispriced?

  1. 01

    1. Broadcom is not obviously mispriced at $360.83: its 46.0x trailing P/E and 2.2% free-cash-flow yield already capitalize substantial AI growth.

  2. 02

    2. The strongest case for further upside is that custom AI accelerators and networking are scaling faster than the valuation framework assumed, with AI semiconductor revenue up 221% year over year.

  3. 03

    3. Operating leverage is materially better: GAAP operating margin reached 53.9%, up 17.0 percentage points, while free cash flow nearly doubled.

  4. 04

    4. The valuation remains vulnerable to customer concentration, semiconductor cyclicality or weaker AI infrastructure spending because the current multiple leaves little room for normalization.

  5. 05

    5. Balance-sheet risk is declining but not gone: quarter-end net debt was $35.4 billion, supported by $13.665 billion of quarterly free cash flow.

Business

Overview

Broadcom Inc. (AVGO) designs and supplies semiconductor and infrastructure software products for global organizations. The semiconductor business includes custom AI accelerators and networking products, while infrastructure software addresses mission-critical IT environments. Q3 FY2026 revenue was split 70% semiconductor solutions and 30% infrastructure software, compared with 57% and 43%, respectively, one year earlier. Semiconductor solutions generated $20.839 billion of quarterly revenue and infrastructure software generated $8.752 billion. The company did not disclose geographic revenue, individual customer contributions or customer concentration percentages in the supplied release. Its economics increasingly depend on AI semiconductor demand, alongside the recurring and mission-critical characteristics of infrastructure software. Broadcom relies on contract manufacturing and a limited supplier base, making supply-chain execution important even though capital expenditures were only $532 million during the quarter.

What changed this quarter

Broadcom’s Q3 FY2026 results were defined by an acceleration in AI semiconductors rather than a modest extension of the previous trend. Revenue reached $29.591 billion, up 85.5% from $15.952 billion in Q3 FY2025 and 33.4% from $22.187 billion in the immediately preceding quarter. Management identified $16.7 billion of AI semiconductor revenue, up 221% year over year and 54% sequentially. AI therefore represented more than half of consolidated quarterly revenue and drove a pronounced shift toward semiconductor solutions.

Semiconductor solutions revenue increased 127% year over year to $20.839 billion and rose to 70% of consolidated revenue from 57%. Infrastructure software revenue increased 29% to $8.752 billion, but its mix declined to 30% from 43% because semiconductor growth was substantially faster. The software business did not weaken in absolute terms; the mix change reflects the scale of the AI ramp.

Profitability improved faster than revenue. GAAP gross profit was $20.456 billion, equivalent to a 69.1% gross margin versus 67.1% one year earlier. GAAP operating income increased 171% to $15.955 billion, producing a 53.9% operating margin versus 36.9%. Non-GAAP operating income rose 92% to $20.095 billion, or 67.9% of revenue. The difference between GAAP and non-GAAP operating income included acquisition-related intangible amortization, stock-based compensation and restructuring charges.

Cash generation confirmed that the operating improvement was not confined to adjusted earnings. Cash from operations increased 98% to $14.197 billion. After $532 million of capital expenditures, free cash flow reached $13.665 billion, up 94.6% and equal to 46.2% of revenue. Quarter-end cash rose to $23.975 billion from $19.628 billion in the preceding quarter. Total debt was $59.419 billion, leaving net debt of approximately $35.4 billion.

The forward outlook also stepped higher. Broadcom guided Q4 FY2026 revenue to approximately $34.8 billion, which would represent 93% year-over-year growth and a further 17.6% sequential increase. Management expects AI semiconductor revenue to reach $21.7 billion, up 236% year over year and 29.9% sequentially. Q4 non-GAAP operating income is guided to approximately 66% of revenue. Broadcom did not provide comparable GAAP guidance, so the outlook cannot be translated directly into a projected GAAP operating margin or EPS.

Why it matters for the thesis

The quarter strengthens the operating thesis in three ways. First, custom AI accelerators and networking products are scaling together, pushing AI semiconductor revenue to $16.7 billion. Second, consolidated GAAP margins expanded despite semiconductors becoming a larger share of revenue. Third, free cash flow kept pace with the increase in reported earnings, reducing the concern that rapid growth might require disproportionate capital or working-capital investment.

The margin result is particularly important. A shift from infrastructure software toward semiconductors could have diluted consolidated profitability, yet GAAP gross margin increased 2.0 percentage points and operating margin increased 17.0 percentage points. Operating expenses declined to $4.501 billion from $4.816 billion even as revenue increased by $13.639 billion. That combination produced substantial operating leverage. Stock-based compensation remained material at $2.019 billion, but it declined from $2.322 billion a year earlier despite the larger revenue base.

The cash-flow profile also gives Broadcom more capacity to reduce leverage or return capital. The company paid $3.103 billion of dividends during the quarter and ended with $4.347 billion more cash than it began with. The board maintained the quarterly dividend at $0.65 per share. Strong cash generation makes the debt load more manageable, although $59.419 billion of total debt remains relevant if AI demand or software cash flow slows.

What has not changed is the valuation tension. At $360.83, Broadcom trades at 46.0x trailing EPS and a 2.2% trailing free-cash-flow yield. Those figures require continued high growth and durable margins. Q3 provides stronger evidence for both, but it does not make the stock conventionally inexpensive. The thesis is therefore improving operationally without becoming materially more attractive on price.

What Broadcom Inc. is worth after the print

With no prior SageNoodle company record, this update initiates fair value rather than revising an earlier estimate. We use the supplied trailing free cash flow of $39.4 billion and an assumed diluted share base of 4.887 billion, equal to approximately $8.06 of trailing free cash flow per share. This is a valuation assumption rather than company guidance. We then apply scenario-specific free-cash-flow multiples that reflect the durability of AI growth, margins and concentration risk.

The bear case applies a 30x multiple to $8.06 per share, producing fair value of $242. It assumes AI growth slows sharply, the semiconductor cycle normalizes and the market no longer awards Broadcom a premium approaching its current earnings multiple. The base case applies 45x, producing $363. That case assumes the Q4 acceleration largely materializes, high margins remain durable and cash generation supports continued deleveraging, but it does not assume that 221% AI growth persists over a multiyear period. The bull case applies 55x, producing $443, on the assumption that custom AI accelerators and networking sustain exceptional growth and Broadcom maintains premium margins.

The base-case value of $363 is only 0.6% above the current price of $360.83, resulting in a Fairly Valued verdict under SageNoodle’s methodology. The quarter justifies a premium valuation, but the market price already recognizes much of the operating improvement. The supplied information does not include EBITDA, so EV/EBITDA is unavailable; the snapshot records 0 solely as an unavailable-data placeholder, not as an economic multiple.

What could prove this wrong

The principal risk is that the current AI ramp is concentrated in a limited number of large customers or programs. Broadcom did not disclose customer concentration percentages in the supplied materials, but its filing identifies the loss of significant customers and fluctuations in the timing and volume of significant customer demand as material uncertainties. At the current valuation, a delayed deployment or a customer bringing more silicon design in-house could have an outsized effect on expectations.

A second risk is margin normalization. Q3’s 53.9% GAAP operating margin benefited from extraordinary revenue growth while operating expenses declined year over year. If revenue growth slows while research, development or supply-chain costs rise, that leverage can reverse. Management’s Q4 guidance calls for a 66% non-GAAP operating margin, below Q3’s 67.9%, although the company expects it to remain flat from the prior-year period. No corresponding GAAP margin was provided.

The balance sheet is another constraint. Net debt declined to approximately $35.4 billion at quarter-end, but total debt remained $59.419 billion and quarterly interest expense was $778 million. Current free cash flow provides substantial coverage; a simultaneous decline in AI demand and software cash generation would weaken that protection.

Finally, the reported AI growth rate creates a demanding comparison base. Q4 guidance implies another sequential increase, but 221% year-over-year growth cannot be treated as a permanent rate. The base valuation is most likely to prove too high if AI semiconductor revenue misses the $21.7 billion Q4 expectation, consolidated revenue falls short of $34.8 billion, or free-cash-flow conversion drops materially below Q3’s 46.2% of revenue. Conversely, sustained AI growth near management’s outlook with stable margins would support the bull case.

Both sides

Bull vs bear

Bull case

  • AI semiconductor revenue increased 221% year over year and 54% sequentially to $16.7 billion.
  • Q4 AI semiconductor guidance of $21.7 billion implies another 29.9% sequential increase.
  • GAAP operating margin expanded 17.0 percentage points to 53.9%.
  • Free cash flow increased 94.6% to $13.665 billion and reached 46.2% of revenue.
  • Infrastructure software revenue still grew 29% despite becoming a smaller portion of the mix.

Bear case

  • The 46.0x trailing P/E and 2.2% free-cash-flow yield already discount substantial future growth.
  • AI demand may be concentrated in a limited number of customers or deployment programs.
  • Total debt remained $59.419 billion, with $778 million of quarterly interest expense.
  • Q3’s operating leverage could reverse if revenue growth normalizes faster than expenses.
  • Contract manufacturing and reliance on a limited number of suppliers create execution and capacity risks.
